Will software update make arm 32 bit to arm 64 bit or will it requires new hardware (like lumia 535 is arm 32 bit will software update make it arm 64 bit)

Lumia 535 is gonna need new hardware. It doesn't have an ARM64 CPU.

Some Lumias, like the 950 (XL), or the HP Elite X3, have ARM64 CPUs that are technically capable of running ARM64 Windows.

Technically, Microsoft could probably bring ARM64 Windows to these devices in a software update. They almost certainly will not, though. It'd be a very hacky thing to do and could very easily brick the phone to an unrecoverable level if the update doesn't work properly.

When Windows Mobile ARM64 finally comes around, I'd expect Microsoft to not offer it to new devices and to just launch some new hardware at the same time.

Aarch64, which is the 64 bit side of ARMv8 has quite a few improvements on instruction set level. As example double the amount of registers, barriers with acquire and release semantics, a select instruction etc. These improvements were done in order to enable higher performance.
So if you compiler the same code for ARMv7 and ARMv8 the latter one will see improved performance on the same CPU.
Currently for Windows Phone you can only target ARMv7, in fact the whole OS is compiled for ARMv7.

Actually, arm stands for ADVANCE RISC MACHINE which is a hardware in your device and you cannot change it from 32bit to 64bit even after the official software update.
